Couple's $600,000 Rental Plan Could Trigger Unexpected Tax Bill

A 49-year-old pharmacist and his 47-year-old wife, a physical therapist, are considering a bold move to expand their real estate holdings. With $380,000 sitting in his traditional IRA, the husband wants to shift $240,000 into a self-directed IRA and borrow the remaining $360,000 to purchase a $600,000 duplex expected to generate roughly $4,500 in monthly rent.

On paper, the plan looks like a smart way to build retirement wealth through property. But the financing structure carries a hidden risk that could catch the couple off guard.

The problem lies in how the loan is structured. If the mortgage is taken out in the IRA's name, the IRA itself becomes responsible for the debt. That can work, but lenders often require a personal guarantee from the account holder. A personal guarantee is where the trouble starts. Because the IRA owner is personally on the hook for the loan, the IRS may treat the borrowed amount as a distribution from the IRA. That means the $360,000 could be taxed as ordinary income, potentially pushing the couple into a much higher bracket and creating a tax bill they never planned for.

There is also the issue of unrelated business taxable income, or UBTI. When an IRA uses debt to finance an investment, the income attributable to that leverage can become taxable to the IRA itself, requiring the account to file a tax return and pay tax on a portion of the profits.

The couple has options. They could save longer and buy a property outright with cash, avoiding debt inside the IRA entirely. They could partner with others to pool funds. Or they could purchase the duplex outside the IRA using a conventional mortgage, keeping the retirement account untouched.

Before moving forward, the couple should consult a tax professional who understands self-directed IRAs and leveraged real estate. A structure that seems simple at first glance can carry consequences that last for years.
